Starting to draw a blank, but I'll approach this fresh later. It occurs to me that we need more villains... Maybe Zio from PSIV or something like that... otherwise it's a little too clean cut. SSB has Ganondorf, Koopa, Wario, and other baddies from various points in the series. We need more than the likes of Robotnik and Smash... no one incredibly recognizable comes to mind, but I'm also rather tired.
(Too bad we can't work Ecco into this somehow!)
Items could be in...
-Monitors (as in Sonic)
-Presents (as in TJ&E)
They could contain...
-Gun (modeled off of the Light Phaser, of course!)
-Jar (Like TJ&E:PoF ... trap your opponent)
-Any item referencing a suit in Kid Chameleon (perhaps the samurai sword?)
-Shuriken spike (probably spelled that wrong. Obviously Shinobi)
-Lead Pipe from SoR
-Paper Planes (Comix Zone)
-Lightning/Fire/Water Shield (Sonic)
-Magic Bag (Golden Axe?) or maybe this would be an item container a la the small capsule in SSB.
-Any item from Golden Axe Warrior that is appropriate.

You have to consider where we draw the line on characters licensed to Sega vs. other companies... We've already toed that line in the lists that were up, but I for one would try to avoid the bigger publishers like Konami, who would own the Colonial Bahamut. I don't think Magneto makes sense; there're enough X-Men/Marvel games.
Actually, looking at my list, only Red, Blue, and Smash are characters from a game that wasn't in-house.
Segata could be a Captain Falcon-like character, and Yu Suzuki could be something in the style of Brain Age's representation of Ryuta Kawashima (as in a low-poly rendered-in-Sega-Model-1-hardware floating head)
I'm loving this idea so far. Characters I'd love to see:
-Sonic
-Tails
-Knuckles
-Robotnik (Not Eggman. Robotnik)
-Joe Musashi
-Segata Sanshiro (with a GIANT CRUSHING -white- SEGA SATURN as his Final Smash-like attack)
-Mobo & Robo (either as separate characters or an Ice Climbers-like 2 characters in 1)
-Alex Kidd
-Akira (and Jacky as well)
-Ryo
-ToeJam & Earl (again, like I proposed for Mobo & Robo)
-Sketch
-Axel (and Blaze as well)
-Ax Battler (and Tyris and Gilius as well, but those could be reserved for trophies or assist trophies)

We could have Mr X or Dr X, whatever the final boss from Streets of rage 2 is called. He could use his Tommy Gun for far distance and have strong close combat moves, ( they would have to be slow though, otherwise it would be un-fair )
Rick from Splatterhouse 3? i know he was on the turbografx 16 but the 1st splatterhouse wasn't as popular as the 2nd or 3rd one. Nor is the TG-16 popular at all.
If SEGA would look back at the catalog of software that they've created throughout the years they could easily make the BE ALL, END ALL, CLONE OF ALL TIME!!!

I'm not arguing for Sally because I think it'd be dumb for the game to be bloated with Sonic characters when there's so many other great Sega characters that go ignored but didn't Sally sort-of cameo in Spinball with some other freedom fighters? It means she was in a Sega game anyway.
